I have never understood this.  Can someone tell me how this works?  Who decides this, on what grounds, and who (if anyone) do the picks come from?

Its a bit nebulous, but basically if you lose a player in free agency and do not properly replace him, you get a compensatory pick the following year. There is a formula that goes into this.

If you trade or cut a player, you are not eligible for a compensatory pick in that scenario.

Detroit will probably be eligible for losing Suh to us.

These picks come at the end of each round, they don't come from another team. And the round is determined by the caliber of player lost and caliber replaced.

"Under the rules for compensatory draft selections, a team losing more or better compensatory free agents than it acquires in the previous year is eligible to receive compensatory draft picks.

The number of picks a team receives equals the net loss of compensatory free agents up to a maximum of four. The 32 compensatory choices announced today will supplement the 224 choices in the seven rounds of the 2014 NFL Draft (May 8-10).

Compensatory free agents are determined by a formula based on salary, playing time and postseason honors. The formula was developed by the NFL Management Council. Not every free agent lost or signed by a club is covered by this formula.
